There are five gradations for this parameter, from Factory New to Battle-Scarred.

But for skins that are based on abstract patterns, the pattern index will define, what version of the pattern we see. Sometimes, especially with knives, it means a huge price difference. 

Rarity

There are eight rarity categories, from Consumer Grade to Extraordinary. Rarity defines the probability or the amount of effort to get a particular skin. The rarest items can be obtained during the limited period of time, so the supply is limited, and this is why their prices can be exorbitant!
